Why Nominal Numbers Can Mislead

A raise announcement always states a nominal percentage — the plain, unadjusted increase. But nominal percentage alone doesn’t tell you whether you’re actually better off, because it says nothing about what happened to prices during the same period. This guide walks through the real-raise formula behind the pay raise calculator, so the adjustment isn’t a black box.

Starting Point: What “Real” Means

In economics, a “real” figure is one adjusted for inflation, as opposed to a “nominal” figure, which is the raw stated number. The same logic used for real wages, real GDP, and real interest rates applies directly to a pay raise.

The Real Raise Formula

Real Raise % = ((1 + Nominal Raise %) ÷ (1 + Inflation %) − 1) × 100

This isn’t simple subtraction (nominal raise minus inflation) — it’s a ratio-based adjustment, because both the raise and inflation compound multiplicatively on your starting salary and the cost of goods, respectively.

Worked Derivation

Suppose your nominal raise is 3% and inflation over the same period was 4%.

Step 1 — Convert both to growth multipliers:
Nominal multiplier = 1 + 0.03 = 1.03
Inflation multiplier = 1 + 0.04 = 1.04

Step 2 — Divide the raise multiplier by the inflation multiplier:
1.03 ÷ 1.04 = 0.99038...

Step 3 — Convert back to a percentage change:
(0.99038 − 1) × 100 = −0.96%

Despite a positive nominal raise, the real raise is −0.96% — your purchasing power declined slightly, because prices rose faster than your pay.

Why Not Just Subtract (3% − 4% = −1%)?

Simple subtraction is a close approximation for small percentages, but it’s not mathematically exact — the ratio-based formula above compounds correctly, while subtraction ignores the compounding interaction between the two percentages. For small values the difference is minor (−1% approximation vs. −0.96% exact), but the ratio formula is the version that stays accurate at any size raise or inflation rate.

A Second Worked Example — Solidly Positive Real Raise

Nominal raise of 8%, inflation of 3%:

1.08 ÷ 1.03 = 1.04854...
(1.04854 − 1) × 100 = 4.85%

An 8% nominal raise during 3% inflation produces a real raise of about 4.85% — genuinely meaningful purchasing power growth, not just a larger paycheck number.

Where to Get the Inflation Figure

The U.S. Bureau of Labor Statistics publishes the Consumer Price Index (CPI) monthly, and its year-over-year percentage change is the standard inflation figure used for this kind of calculation. Use the CPI reading closest to your raise’s effective date for the most accurate real-raise result, since inflation rates shift meaningfully month to month.
